Working on this again, if I have:
Spree::Config.set(:logo => 'rails.png')
I don't get the error.
The logo is displayed on the paypal page with the URL http://myhost.myserver.co.uk/assets/rails.png
So there's a workaround for anyone else having the problem and I'm hoping to have time to discover and submit a patch over the next week.

Thanks to some help on the google group (thanks Ryan!), I have a working patch.
I just need to test a couple of variations, tidy up the code, then I'll submit a patch.
Probably Monday or Tuesday depending on my workload.
